First off, the K2 for SharePoint app will need to be able to communicate with your K2 server for it to work. So naturally, you will need to have a K2 environment setup somewhere (K2 blackpearl + SmartForms). The url you are supposed to supply in that screen is your K2 Runtime URL for your SmartForms. 

Since you are using SharePoint Online, you will most probably need to make sure your K2 SmartForms site is internet-accessible. If your SmartForms site is only accesible internally within your intranet, it's not going to work.
