If there are thousands of active processes (with escalations) are running concurrently, can K2 server handle the load? (Currently, we have about 500 active process instances in K2 server, but our users already experiencing slow response time in the K2 Workspace.)

The different service packs have improved the workspace over time. SP2, for example, has workspace improvements over SP1a and Sp1a has improvements over SP1.
You should also consider enabling 'data on demand' for large datafields (e.g. XML, Binary).
