I am assuming that be default, the data transmitted over our network between the SQL Server databases and SharePoint & Workspace is not encrypted.
If this is the case, then is it possible to enable encryption and what would we need to do for this to happen?

You are correct in the assumption that we do not natively support encrypting data transmitted between our K2 Host Server and SQL databases.
You can use SSL to encrypt calls between Workspace, SharePoint, and web services in general.
If it is a requirement to encrypt all network-level traffic, you would probably need to go the IPSEC route.
