[i did search and couldn't find anything..it could be me]
When I references an Office user in a workflow email, even though I houser: display name} in the email field, I get the:i:email@example.com instead of the actual name.
I thought I only had to Grant Access to the user Profiles through and trust it, but it does;t seem to make a difference.

This is by default. In O365 th user name is always proceeded with the claims. You can use action to get rid of the claim (so cut of everything to the "|" character). On the other hand you can try to use "Advanced Lookup" feature to not get "user name" in return, but the "display name" what will give you first and last name of the user.
